Yes, it means that you'll see your postings intermingled with those of your friends, all in whatever chronological order your style displays. Mine is set up that way and I like it.
Yup, there is one. That way, you can see your own "posts" in the Friends view, hence you can see it easier if someone has responded to your posts etc. When I first started with LJ, I had the same question, and that was the answer I was given.

I did it. It's nice to be able to read everything in one fell swoop, but sometimes if you get a lot of looooong feeds with no lj-cut, it's easier to go back to Recent Entries.
The other handy thing I've done is to split everyone up into friends groups so I don't have to read everyone's posts in one go. Every fifteen people or so, I start another group and add the new friends to it.
